Financial materiality

    ESG & Governance

An ESG issue is financially material if it could affect a company's cash flows, risk or cost of capital.

Financial materiality looks "outside-in": it asks how the outside world, including climate change, regulation and social pressure, affects the company. It is the investor's view, and it is the basis of the ISSB standards (IFRS S1 and S2) and the SASB industry standards. For example, water scarcity is financially material for a beverage maker because it can stop production. This is the most useful lens for valuation work.
